The goal is to pay enough each quarter to make sure you don’t owe too much in taxes when you file on April 15. Most self-employed people will have to make estimated payments if they expect to owe $1,000 or more in taxes when they file their annual returns. You can deduct the employer portion of your self-employment tax as an adjustment to income on Form 1040. This decreases your taxable income and, as a result, your federal income tax. When figuring self-employment tax you owe, you get to reduce self-employment income by half of the self-employment tax before applying the tax rate.

When Do I Have to Pay the Self-Employment Tax?

When you work for someone else, you pay 6.2% of your income toward Social Security and 1.45% of your income for Medicare. If you have an old paystub around, you can easily find this broken out in your deduction section. It may be labeled as FICA, an acronym for Federal Insurance Contributions Act, the law that put these payroll taxes into place. Let’s say your net income from self-employment in 2022 is $100,000. Because the 7.65% deduction takes into account the employer-half of your FICA taxes, which the business would deduct if you were paid as an employee.

Travel, uniforms, computer equipment, cell phones, etc., can be deducted as legitimate business expenses. The self-employment tax is a tax that small-business owners pay to support the Social Security and Medicare programs. If you’re a sole proprietor, independent contractor or member of a partnership, you’ll pay this on top of your income tax. One available deduction is half of the Social Security and Medicare taxes. That’s right, the IRS considers the employer portion of the self-employment tax (7.65%) as a deductible expense.

The good news is, there are ways to reduce your business tax bill. The self-employment tax rate is 15.3%, with 12.4% for Social Security and 2.9% for Medicare. However, the Social Security portion may only apply to a part of your business income.

Taxes play a big role in your bottom line

You’d only have to pay the 2.9% Medicare portion of self-employment tax. For 2022, the Social Security wage base is $147,000 and increases to $160,200 in 2023. This means that in 2022, Social Security tax only applies to the first $147,000 of your earned income from wages and self-employment. After that, you aren’t charged any additional Social Security tax.

That’s because independent contractor taxes are not automatically withheld like they are for salaried workers. For example, if you earn $100,000, you would theoretically owe $15,300 (15.3%) in self-employment tax. However, self-employed individuals are allowed to deduct half of that tax—the employer equivalent of the FICA tax rate (7.65%)—from their tax-eligible net earnings. Ultimately, this means you only pay self-employment tax on 92.35% of your net earnings (in this example, $92,350)—amounting to $14,129.55 ($92,350 x 0.153). First, when you’re calculating how much self-employment tax you owe, you can reduce your net earnings by half of the self-employment tax before you apply the tax rate. The US has a “pay-as-you-go” tax system, which means that people pay taxes as they earn money throughout the year.

Each taxpayer is permitted to take only either their standard deduction or itemized deductions, whichever is higher, but not both. Self-employed individuals must pay quarterly taxes to avoid penalties during tax season. When you’re self-employed, you must pay self-employment tax as well as income tax. Let’s say you have $150,000 of net earnings from self-employment in 2022. However, you do not have to pay any Social Security tax on the remaining $3,000. To ensure that self-employed individuals still contribute toward Social Security and Medicare, the federal government passed the Self-Employed Contributions Act (SECA) in 1954.
